But as we kept researching this episode, our producer Christopher Werth learned something interesting about one study cited in that blog post — the study by Columbia law professor Ronald Mann, another co-author on the post, the study where a survey of payday borrowers found that most of them were pretty good at predicting how long it would take to pay off the loan. DUBNER:OK, so this is interesting that a watchdog group that will not reveal its funding is going after an industry for trying to influence academics that it’s funding. So should we assume that CFA, the watchdog, has some kind of horse in the payday race? Or do we just not know?

MCKAMEY: I got like $200 and it was just like I needed some real quick cash. There wasn’t no hesitations, no nothing. They asked me for certain pieces of information. I provided the information, and I got my loan.
Perhaps you know all this already—certainly, an assuredly mainstream backlash has been building. Last spring, President Obama weighed in, saying, “While payday loans might seem like easy money, folks often end up trapped in a cycle of debt.” The comedian Sarah Silverman, in a Last Week Tonight With John Oliver skit, put things more directly: “If you’re considering taking out a payday loan, I’d like to tell you about a great alternative. It’s called ‘AnythingElse.’ ” Now the Consumer Financial Protection Bureau, the agency created at the urging of Senator Elizabeth Warren in the wake of the 2008 financial crisis, is trying to set new rules for short-term, small-dollar lenders. Payday lenders say the rules may put them out of business.
A staff report released by the Federal Reserve Bank of New York concluded that payday loans should not be categorized as “predatory” since they may improve household welfare. “Defining and Detecting Predatory Lending” reports “if payday lenders raise household welfare by relaxing credit constraints, anti-predatory legislation may lower it.” The author of the report, Donald P. Morgan, defined predatory lending as “a welfare reducing provision of credit.” However, he also noted that the loans are very expensive, and that they are likely to be made to under-educated households or households of uncertain income.
DEYOUNG: Studies that have looked at this have found that once you control for the demographics and income levels in these areas and these communities, the racial characteristics no longer drive the location decisions. As you might expect, business people don’t care what color their customers are, as long as their money’s green.
So, the payday business model is not like a pawn shop, where you surrender your valuable possessions to raise cash. To get a payday loan, you need to have a job and a bank account. According to Pew survey data, some 12 million Americans — roughly 1 in 20 adults — take out a payday loan in a given year. They tend to be relatively young and earn less than $40,000; they tend to not have a four-year college degree; and while the most common borrower is a white female, the rate of borrowing is highest among minorities.
The rules should be formally proposed this spring, but the pushback—from the industry and from more-surprising sources—has already been fierce. Dennis Shaul, who, before he became the head of the industry’s trade association, was a senior adviser to then-Congressman Barney Frank of Massachusetts, accused the rule-makers of a harmful paternalism, rooted in a belief that payday-lending customers “are not able to make their own choices about credit.” All 10 of Florida’s congressional Democrats wrote in a letter to Richard Cordray, the bureau’s director, that the proposals do an “immeasurable disservice to our constituents, many of whom rely on the availability of short-term and small-dollar loans.” Representative Debbie Wasserman Schultz, the chair of the Democratic National Committee, recently co-sponsored a bill that would delay the regulations for at least two years.

One problem with the payday-lending industry—for regulators, for lenders, for the public interest—is that it defies simple economic intuition. For instance, in most industries, more competition means lower prices for consumers. That maxim surely helped guide the deregulation of the fringe lending business in the 1990s—and some advocates still believe that further deregulation is the key to making payday loans affordable. Yet there’s little evidence that a proliferation of payday lenders produces this consumer-friendly competitive effect. Quite the contrary: While states with no interest-rate limits do have more competition—there are more stores—borrowers in those states (Idaho, South Dakota, Texas, and Wisconsin) pay the highest prices in the country, more than double those paid by residents of some other states, according to Pew. In states where the interest rate is capped, the rate that payday lenders charge gravitates right toward the cap. “Instead of a race to the lowest rates, it’s a race to the highest rates,” says Tom Feltner, the director of financial services at the Consumer Federation of America.

In the traditional retail model, borrowers visit a payday lending store and secure a small cash loan, with payment due in full at the borrower’s next paycheck. The borrower writes a postdated check to the lender in the full amount of the loan plus fees. On the maturity date, the borrower is expected to return to the store to repay the loan in person. Zinman and Carrell got hold of personnel data from U.S. Air Force bases across many states that looked at job performance and military readiness. Like the Oregon-Washington study, this one also took advantage of changes in different states’ payday laws, which allowed the researchers to isolate that variable and then compare outcomes.
The suspension of the rule signals a new direction for the CFPB, which is now headed by Mick Mulvaney, a longtime Trump crony and eminent Wall Street warrior who has a record of fiercely protecting financiers, not consumers. Mulvaney immediately followed the rule’s suppression by launching an internal review of the agency, which watchdog groups see as another step toward reversal of the agency’s founding mission. That makes plenty of sense in theory. Payday lending in its most unfettered form seems to be ideal for neither consumers nor lenders. As Luigi Zingales, a professor at the University of Chicago, told a group of finance professionals in a speech last year, “The efficient outcome cannot be achieved without mandatory regulation.” One controversy is whether the bureau, in its zeal to protect consumers, is going too far. The rule was fairly limited, compared with stricter regulations many states have adopted. The CFPB only required lenders to conduct “reasonable” checks on consumers’ financial capacity and avoid the worst forms of financial abuse. Currently, about 38 states allow for some form of payday lending, but some, like New York, New Jersey, North Carolina, and Arizona, have banned or limited the practice.

You know, we have a problem in society right now, it’s getting worse and worse, is we go to loggerheads and we’re very bad at finding solutions that satisfy both sides, and I think this is a solution that does satisfy both sides, or could at least satisfy both sides. As for federal regulation, the Dodd–Frank Wall Street Reform and Consumer Protection Act gave the Consumer Financial Protection Bureau (CFPB) specific authority to regulate all payday lenders, regardless of size. Also, the Military Lending Act imposes a 36% rate cap on tax refund loans and certain payday and auto title loans made to active duty armed forces members and their covered dependents, and prohibits certain terms in such loans.

The problem we’ve been looking at today is pretty straightforward: there are a lot of low-income people in the U.S. who’ve come to rely on a financial instrument, the payday loan, that is, according to its detractors, exploitative, and according to its supporters, useful.
