A more nefarious theory is that banks currently make a lot of money on a payday-lending alternative that already exists—namely, overdraft protection. One study done by the Consumer Financial Protection Bureau found that most debit-card overdraft fees are incurred on transactions of $24 or less, and yield a median fee of $34. Why would banks want to undercut such a rich source of profits?
At the time, McKamey was making $8.45 an hour, working at a supermarket. A $150 ticket was a big problem. He also had an outstanding $45 phone bill. So he ignored the smoking ticket, hoping it’d go away. That didn’t work out so well. He got some letters from the city, demanding he pay the fine. So he went to a payday-loan store and borrowed some money.
“If this legislative session is like last session, payday lenders will likely be pushing more of their dangerous bills in more states,” said CRL’s State Policy Director Diane Standaert in a statement. “States, just as they all did last year, must reject these efforts by the payday lenders to increase the types of the predatory products they’re peddling” by enacting and maintaining existing rate caps.
In a vicious cycle, the higher the permitted fees, the more stores, so the fewer customers each store serves, so the higher the fees need to be. Competition, in other words, does reduce profits to lenders, as expected—but it seems to carry no benefit to consumers, at least as measured by the rates they’re charged. (The old loan sharks may have been able to charge lower rates because of lower overhead, although it’s impossible to know. Robert Mayer thinks the explanation may have more to do with differences in the customer base: Because credit alternatives were sparse back then, these lenders served a more diverse and overall more creditworthy set of borrowers, so default rates were probably lower.)
In a profitability analysis by Fordham Journal of Corporate & Financial Law, it was determined that the average profit margin from seven publicly traded payday lending companies (including pawn shops) in the U.S. was 7.63%, and for pure payday lenders it was 3.57%. Along with reforming payday lending, Cordray is trying to jawbone banks and credit unions into offering small-dollar, payday-like loans. Theoretically, they could use their preexisting branches, mitigating the overhead costs that affect payday stores and hence enabling profitable lending at a much lower rate. This is the holy grail for consumer advocates. “What everyone really wants to see is for it to come into the mainstream of financial services if it’s going to exist at all,” Cox says.

Don’t hide from bad news. Don’t ignore a lawsuit summons or other notices from a court or the lender, or any court proceedings against you. If you ignore a lawsuit, you may lose the opportunity to fight a wage or bank garnishment.
According to Amy Traub of the think tank Demos, “many advocates are worried that it’s the beginning of a larger effort to undo the CFPB’s successful work of protecting consumers.” The payday-lending sector has historically preyed on poor, “underbanked” communities, marketing short-term loans at astronomically high interest rates. Payday loans trade on exploitative debt schemes, as borrowers spiral into a deepening cycle of repeated over-borrowing and financial crisis. Historically, the industry has disproportionately targeted consumers who are extremely poor, black, recently divorced or separated, and renting their housing.

This idea has been around since at least 2005, when Sheila Bair, before her tenure at the FDIC, wrote a paper arguing that banks were the natural solution. But that was more than a decade ago. “The issue has been intractable,” Bair says. Back in 2008, the FDIC began a two-year pilot program encouraging banks to make small-dollar loans with an annualized interest-rate cap of 36 percent. But it didn’t take off, at least in part because of the time required for bank personnel, who are paid a lot more than payday-store staffers, to underwrite the loans. The idea is also at odds with a different federal mandate: Since the financial crisis, bank regulators have been insisting that their charges take less risk, not more. After guidelines issued by the FDIC and the Office of the Comptroller of the Currency warned of the risks involved in small-dollar lending, Wells Fargo and U.S. Bankcorp stopped offering payday-like loans altogether.
The CFPB doesn’t have the authority to limit interest rates. Congress does. So what the CFPB is asking for is that payday lenders either more thoroughly evaluate a borrower’s financial profile or limit the number of rollovers on a loan, and offer easier repayment terms. Payday lenders say even these regulations might just about put them out of business — and they may be right. The CFPB estimates that the new regulations could reduce the total volume of short-term loans, including payday loans but other types as well, by roughly 60 percent.

DEYOUNG: Yes, I like to think of myself as an objective observer of social activity, as an economist. But there’s one section of the blog where we highlight mixed evidence. That in some cases having access to payday loans looks like on balance, it helps reduce financial distress at the household level. And we also point to, I believe, an equal number of studies in that section that find the exact opposite. And then of course there’s another section in the blog where we point directly to rollovers and rollovers is where the rubber hits the road on this. If we can somehow predict which folks will not be able to handle this product and would roll it over incessantly, then we could impress upon payday lenders not to make the loans to those people. This product, in fact, is particularly badly suited to predict this because the payday lender only gets a small number of pieces of information when she makes the loan, as opposed to the information that a regulated financial institution would collect. The expense of collecting that information, of underwriting the loan in the traditional way that a bank would, would be too high for the payday lender to offer the product. If we load up additional costs on the production function of these loans, the loans won’t be profitable any longer.
DEYOUNG: This is why price caps are a bad idea. Because if the solution was implemented as I suggest and, in fact, payday lenders lost some of their most profitable customers — because now we’re not getting that fee the 6th and 7th time from them — then the price would have to go up. And we’d let the market determine whether or not at that high price we still have folks wanting to use the product.
DUBNER: Obviously the history of lending is long and usually, at least in my reading, tied to religion. There’s prohibition against it in Deuteronomy and elsewhere in the Old Testament. It’s in the New Testament. In Shakespeare, the Merchant of Venice was not the hero. So, do you think that the general view of this kind of lending is colored by an emotional or moral argument too much at the expense of an economic and practical argument?
Research for the Illinois Department of Financial and Professional Regulation found that a majority of Illinois payday loan borrowers earn $30,000 or less per year.[16] Texas’ Office of the Consumer Credit Commissioner collected data on 2012 payday loan usage, and found that refinances accounted for $2.01 billion in loan volume, compared with $1.08 billion in initial loan volume. The report did not include information about annual indebtedness.[17] A letter to the editor from an industry expert argued that other studies have found that consumers fare better when payday loans are available to them.[18] Pew’s reports have focused on how payday lending can be improved, but have not assessed whether consumers fare better with or without access to high-interest loans. Pew’s demographic analysis was based on a random-digit-dialing (RDD) survey of 33,576 people, including 1,855 payday loan borrowers.[19]
RONALD MANN: I have a general idea that people that are really tight for money know a lot more where their next dollar is coming from and going than the people that are not particularly tight for money. So, I generally think that the kinds of people that borrow from payday lenders have a much better idea of how their finances are going to go for the next two or three months because it’s really a crucial item for them that they worry about every day. DEYOUNG: If we take an objective look at the folks who use payday lending, what we find is that most users of the product are very satisfied with the product. Survey results show that almost 90 percent of users of the product say that they’re either somewhat satisfied or very satisfied with the product afterwards.

And this becomes the collateral for the loan. So should the payday borrower not pay the loan off in two weeks, the payday lender then deposits the check.
So, the payday business model is not like a pawn shop, where you surrender your valuable possessions to raise cash. To get a payday loan, you need to have a job and a bank account. According to Pew survey data, some 12 million Americans — roughly 1 in 20 adults — take out a payday loan in a given year. They tend to be relatively young and earn less than $40,000; they tend to not have a four-year college degree; and while the most common borrower is a white female, the rate of borrowing is highest among minorities.
