Many countries offer basic banking services through their postal systems. The United States Post Office Department offered such as service in the past. Last year the Consumer Financial Protection Bureau (CFPB) crafted a long-awaited rule on payday lending—the industry offering short-term loans that exploit poor consumers—to clamp down on fraud by forcing lenders to “reasonably determine that the consumer has the ability to repay the loan” (rather than defaulting or submitting to even more exploitative terms). The rule, spearheaded by the Obama administration and widely supported by consumer and public-interest groups, allowed exemptions for smaller-scale loans by requiring lenders to follow certain consumer-protection provisions rather than go through the “ability-to-pay” determination.
After studying millions of payday loans, the Consumer Financial Protection Bureau found that 67 percent went to borrowers with seven or more transactions a year, and the majority of borrowers paid more in fees than the amount of their initial loan. This is why Diane Standaert, the director of state policy at the Center for Responsible Lending, which argues for a 36 percent interest-rate cap, says, “The typical borrower experience involves long-term indebtedness—that’s core to the business model.”

A recent law journal note summarized the justifications for regulating payday lending. The summary notes that while it is difficult to quantify the impact on specific consumers, there are external parties who are clearly affected by the decision of a borrower to get a payday loan. A perusal of those financial statements that are public confirms a simple fact: As payday lending exploded, the economics of the business worsened—and are today no better than middling. The Community Financial Services Association argues that a 36 percent rate cap, like the one in place for members of the military, is a death knell because payday lenders can’t make money at that rate, and this seems to be correct. In states that cap their rates at 36 percent a year or lower, the payday lenders vanish. In New York, which caps payday lending at 25 percent a year, there are no stores at all.
First, Mann wanted to gauge borrowers’ expectations — how long they thought it would take them to pay back a payday loan. So he designed a survey that was given out to borrowers in a few dozen payday loan shops across five states.
Payday lenders have made effective use of the sovereign status of Native American reservations, often forming partnerships with members of a tribe to offer loans over the Internet which evade state law. However, the Federal Trade Commission has begun the aggressively monitor these lenders as well. While some tribal lenders are operated by Native Americans, there is also evidence many are simply a creation of so-called “rent-a-tribe” schemes, where a non-Native company sets up operations on tribal land.
The rule was fairly limited, compared with stricter regulations many states have adopted. The CFPB only required lenders to conduct “reasonable” checks on consumers’ financial capacity and avoid the worst forms of financial abuse. Currently, about 38 states allow for some form of payday lending, but some, like New York, New Jersey, North Carolina, and Arizona, have banned or limited the practice.
It may seem inconceivable that a company couldn’t make money collecting interest at a 36 percent annual clip. One reason it’s true is that default rates are high. A study in 2007 by two economists, Mark Flannery and Katherine Samolyk, found that defaults account for more than 20 percent of operating expenses at payday-loan stores. By comparison, loan losses in 2007 at small U.S. commercial banks accounted for only 3 percent of expenses, according to the Kansas City Fed. This isn’t surprising, given that payday lenders don’t look carefully at a borrower’s income, expenses, or credit history to ensure that she can repay the loan: That underwriting process, the bedrock of conventional lending, would be ruinously expensive when applied to a $300, two-week loan. Instead, lenders count on access to the borrower’s checking account—but if that’s empty due to other withdrawals or overdrafts, it’s empty.
So we are left with at least two questions, I guess. Number one: how legitimate is any of the payday-loan research we’ve been telling you about today, pro or con? And number two: how skeptical should we be of any academic research?
DUBNER: Well, Christopher, that defense sounds, at least to me, like pretty weak sauce. I mean, the university writing center doesn’t have as much vested interest in the outcome of my writing as an industry group does for an academic paper about that industry, right?
“If this legislative session is like last session, payday lenders will likely be pushing more of their dangerous bills in more states,” said CRL’s State Policy Director Diane Standaert in a statement. “States, just as they all did last year, must reject these efforts by the payday lenders to increase the types of the predatory products they’re peddling” by enacting and maintaining existing rate caps.

So, given this fact, how should one think about the industry? Is it treacherous enough that it should be eliminated? Or, is it a useful, if relatively expensive, financial product that the majority of customers benefit from?

DeYOUNG: OK, in a short sentence that’s highly scientific I would begin by saying, “Let’s not throw the baby out with the bathwater.” The question comes down to how do we identify the bath water and how do we identify the baby here. One way is to collect a lot of information, as the CFPB suggests, about the creditworthiness of the borrower. But that raises the production cost of payday loans and will probably put the industry out of business. But I think we can all agree that once someone pays fees in an aggregate amount equal to the amount that was originally borrowed, that’s pretty clear that there’s a problem there.
Some other academic research we’ve mentioned today does acknowledge the role of CCRF in providing industry data — like Jonathan Zinman’s paper which showed that people suffered from the disappearance of payday-loan shops in Oregon. Here’s what Zinman writes in an author’s note: “Thanks to Consumer Credit Research Foundation (CCRF) for providing household survey data. CCRF is a non-profit organization, funded by payday lenders, with the mission of funding objective research. CCRF did not exercise any editorial control over this paper.”
In a vicious cycle, the higher the permitted fees, the more stores, so the fewer customers each store serves, so the higher the fees need to be. Competition, in other words, does reduce profits to lenders, as expected—but it seems to carry no benefit to consumers, at least as measured by the rates they’re charged. (The old loan sharks may have been able to charge lower rates because of lower overhead, although it’s impossible to know. Robert Mayer thinks the explanation may have more to do with differences in the customer base: Because credit alternatives were sparse back then, these lenders served a more diverse and overall more creditworthy set of borrowers, so default rates were probably lower.)
According to the Consumer Financial Protection Bureau, or CFPB — the federal agency that President Obama wants to tighten payday-loan rules — 75 percent of the industry’s fees come from borrowers who take out more than ten loans a year.
And yet it is surprisingly difficult to condemn the business wholesale. Emergency credit can be a lifeline, after all. And while stories about the payday-lending industry’s individual victims are horrible, the research on its effect at a more macro level is limited and highly ambiguous. One study shows that payday lending makes local communities more resilient; another says it increases personal bankruptcies; and so on.
